Soft Commitments

Soft Commitments are commitment term-sheets, wherein potential investors indicate their intent to invest in the project specified in the term-sheet, through a small payment in advance, and a mutually agreed deadline to invest the rest of the amount, while acquiring a property or completing a real estate project.

What is the meaning of soft commitments?‍

Soft commitments is a term that describes an investor’s intention to invest in a specific project, usually by paying a small investment payment in advance. This shows the project owner that a potential investor is interested in investing in his project but does not guarantee it as it is not a firm commitment. 

Through a soft commitment, an investor secures a place to invest in a project and gives him the flexibility to perform due diligence in the meantime. It also allows the investor to change his mind should he feel that the investment is not profitable for him or if there is a change in market and economic conditions. 

Usually though, a soft commitment comes with a mutually agreed deadline on or before which the investor will submit the rest of the investment amount, thus securing the project owner from undefined delays. 

Are there any advantages of soft commitments?‍

There are a number of advantages of soft commitments for the investor. Let’s take a look at some of the most important ones

  • The investor secures a place in the project to come up with the rest of the amount at a later date. 
  • It gives the investor time to perform a thorough background check and analysis. 
  • The investor gets time to make arrangements and come up with the remaining amount of investment he has committed. 
  • Soft commitment gives the investor a flexibility to turn down the investment opportunity at his discretion. 
  • The investor gets to explore other lucrative investment opportunities and assess market conditions before making a final decision. 
  • A soft commitment opens a pathway for the investor to build a relationship with investment managers and companies which can be beneficial in the long run. 

Is a soft commitment legally binding?‍

A soft commitment is not legally binding. This means that the investor can back out from the deal if he wishes to do so. The other parties involved in the deal will not have any say or right to cry foul as it was never an obligation for the investor to make good on the soft commitment. A soft commitment is merely a representation of an investor’s intention to invest in a project and nothing more.

What are the disadvantages of soft commitment?‍

There are a few disadvantages of soft commitment for the investment manager and the company as it is not a legally binding contract of investment. Although soft commitments are important to attract potential investors and show that the company is flexible, it also creates uncertainty for the investment manager and the project owners. 

If there are too many investors who make soft commitments and then back out, the investment manager and the company is put in an unstable and uncertain situation. This can further delay the project and affect the investors who have already invested in the project. This also makes it difficult to secure further funding and raise capital. 

Furthermore, sometimes soft commitments are abused by unscrupulous investors to manipulate the market and gain unfair advantage. These investors have no intention to make good on their promise. This is especially problematic for highly sought-after investment opportunities because soft commitments can be used to artificially inflate demand and drive up prices.

Soft commitments have been gaining popularity in the market as they offer flexibility to investors to conduct due diligence and arrange for further to be provided at a later date. It helps investors to explore other opportunities and also build good relationships with investment managers and companies. The intention to invest also shows that an investor is capable of coming up with the funds. Additionally, soft commitments help companies to determine the amount of capital they can expect and make plans in case the expected amount is not met.
